When something bad or embarrassing happens, I often hear Spanish-speakers respond with this phrase, but I can never tell if they are saying "que horror" or "que error."

Does anyone know which it is? Thanks!

    Definitively, "Qué horror".
"Qué error" means that he thinks that someone has made a big error. And is not very usual. "Qué horror" is said when you see something you dislike, as you say.
