How do you say: I think they are over exaggerating?
Penso che loro siano esagerare?
Penso che loro esagerino?
Do I need to use a gerund? stanno esagerando?

grazie

    Penso che (loro) stiano esagerando.
    Penso che (loro) esagerino.

The progressive form (stiano esagerando) is not obligatory, neither is the subject (loro).

    But why over-exaggerate? Isn't exaggeration already "over"? I think you're over-stating things to a too over-excessive degree!:D

    Penso che stiano decisamente esagerando

Over gives the idea of something beyond the usual exaggeration (if possible), that's the reason why I added decisamente. In Italian there is no precise translation for over-exaggeration.
